Higher wages, fuel prices turn up cost pressure on airlines

BERLIN (Reuters) – With inflation paramount in investors’ minds at a time of rising wages and oil prices, the line separating winners and losers in the global airline industry this year looks likely to be drawn on how well they manage costs, especially on the labor side.

Industry body IATA in December flagged higher spending on labor and fuel – which make up about half of airlines’ operating expenses – as their members’ biggest challenge in 2018, especially after several years of record profits.

Labor costs surpassed fuel as global airlines’ biggest single expense in 2016, at 22 percent of costs against just under 21 percent for fuel. That is expected to jump this year to 30.9 percent versus 20.5 percent for fuel.

Back in 2013, when oil prices were much higher than now, fuel was 33 percent of expenses against 18 percent for labor.

Staff costs are typically higher in North America and Europe than in Asia, where fuel remains the biggest expense.

The crux of the issue is that amid signs of a global shortage of workers generally, in some regions there’s also a scarcity of qualified pilots at a time of expanding fleets.

“As airlines have been making profit, the workforce has got market power, so that is pushing up the cost of labor,” IATA Chief Economist Brian Pearce said in an interview.

Overall, unit costs – the measure of how much it costs an airline to operate each kilometer and seat flown – will rise 4.3 percent this year versus 1.7 percent in 2017, IATA forecasts.

In the highest profile example of the pressures, budget carrier Ryanair was compelled last year by pilot shortages to cancel thousands of flights, and in December recognized trade unions for the first time.

The battle that forced Ryanair’s hand could put wage pressures on other European budget carriers such as Wizz, industry experts say.

The bigger carriers feel it too.

At Air France, 10 unions representing pilots, cabin and ground staff have called for a strike on Feb. 22 to push a demand for a 6 percent pay rise.

“After three years of strong profitability improvements in the sector, we believe personnel and suppliers are asking for wage/price increases and thus keeping non-fuel costs under control will remain a challenge for the sector,” Kepler Cheuvreux analyst Ruxandra Haradau-Doser wrote.

The wage issue has even extended to the United Arab Emirates, the Middle East trade and financial hub where labor disputes are rare and unions and industrial action are banned.

The region’s largest airline, Dubai-based Emirates, is facing calls from cabin crew to improve conditions and benefits. Employees say management is considering their requests.

Last week, brokerage Kepler Cheuvreux cut its rating on German flagship carrier Lufthansa – already on its lists of stocks to avoid and least preferred in the sector – to “reduce” from “hold”.

In the United States, investors are worried that the three largest carriers – American, Delta and United- are heading for a price war just as higher costs from pay increases agreed last year start to bite.

CONSOLIDATION

Lufthansa, British Airways parent and Air France-KLM are all expected to report improved 2017 profits when they publish results over the next few weeks.

All airlines will need to look at areas where they can save, however.

“The most successful airline managements are the ones that have been very cost-focused every day – not just on staff costs but on aircraft costs, airport charges, distribution costs and so on,” said aviation consultant John Strickland.

The success of Ryanair, which boasts of having the lowest costs in Europe, is partly down to hard negotiating with manufacturers and airports to get good deals on orders and fees, those in the industry say.

Strickland said that while pilot costs would rise, Ryanair was unique in having much lower overall costs than rivals.

“If they can continue to keep other items such as airport and aircraft costs down, then they will still be in a very strong position.”

Lufthansa has been taking a tougher stance lately both with staff and airports.

Unlike in previous negotiations for its main brand in Germany, Lufthansa stayed firm during a series of pilot strikes from 2014 to 2016 and has now struck a deal to cut its cockpit staff costs by 15 percent, while an increase in ground staff’s wages will be partly linked to company profits.

Last year, it also put pressure on Frankfurt Airport operator Fraport by moving planes to Munich. It predicts unit costs will fall by 1-2 percent this year.

Analysts at Barclays say while such measures should help Lufthansa, the rate of improvement is not sustainable and progress still needs to be made at budget unit Eurowings, which earns less than half the margin of its nearest peer.

“There is a significant amount more work for the company to do on its cost base,” they wrote in a note.

Along with strong travel demand thanks to robust economies and low oil prices last year, European airlines have also benefited from some consolidation following the insolvencies of Air Berlin and Monarch, which helped lead to higher ticket prices.

In addition, many European carriers hedged on jet fuel – unlike their U.S. counterparts who got burned making the wrong bets when the oil price starting tumbling in mid-2014 – meaning the impact of higher fuel prices will come through for European airlines later than U.S. ones.

EasyJet’s revenue per seat rose 6.6 percent at constant currencies in the quarter to end-December, the no-frills airline said, citing the struggles of rivals including Air Berlin, Monarch, Ryanair and Alitalia. It forecast a rise of 5-9 percent for the six months to March.

“Airlines need to be careful they don’t lock themselves into cost structures that are too high for weaker economic conditions,” IATA’S Pearce warned. “At the moment, they’re not doing that but it’s always a risk.”

Kuwait condemns Philippine president’s call to evacuate workers

KUWAIT (Reuters) – A top Kuwaiti official condemned on Tuesday a call by Philippine President Rodrigo Duterte to evacuate his country’s workers from Kuwait, suggesting Duterte could damage ties between the two countries.

Duterte said last week that his government would ask private airlines to evacuate Filipino nationals from Kuwait within 72 hours, after the discovery of the dead body of a Filipino migrant worker in a freezer.

Two planes full of workers arrived in Manila from Kuwait on Monday on flights provided for free by commercial airlines at the president’s request. On Sunday, the Philippine labor minister said more than 2,200 Filipinos were ready to take up Duterte’s offer.

“We are surprised and we condemn statements from the Philippine president, especially as we are in contact with the Philippines on a high level to explain the workers’ conditions in Kuwait,” said Kuwait’s Minister of Foreign Affairs Sheikh Sabah al-Khalid al-Sabah.

He was speaking at a joint news conference with U.S. Secretary of State Rex Tillerson during a meeting in Kuwait of the global coalition against Islamic State.

“Escalation does not serve the ties between Kuwait and the Philippines,” Sheikh Sabah said, adding that 170,000 Filipinos “live a decent life in Kuwait … but separate accidents unfortunately happen, and we are providing our Filipino counterparts with the results of the investigations.”

The Philippines suspended sending workers to Kuwait in January after reports that abuse by employers had driven several to suicide.

(Reuters) – Passengers aboard a United Airlines flight from San Francisco to Honolulu had a scary trip over the Pacific Ocean on Tuesday, after the casing around one of the engines ripped apart, officials said.

United flight 1175, with more than 370 people on board including crew members, landed without incident at Honolulu International Airport, United Airlines Inc spokesman Charles Hobart said in an email.

“Scariest flight of my life,” Maria Falaschi, a marketing consultant from San Francisco, wrote on Twitter. She posted photos on the social media website of the aircraft’s engine with its covering, also known as the cowling, missing.

Hobart said he could not immediately say whether or not the engine on the Boeing 777 continued to function after the cowling came off.

The pilots of United flight 1175 declared an emergency due to a vibration in the right engine before the plane landed safely, Federal Aviation Administration (FAA) spokesman Ian Gregor said in an email. The FAA will investigate the incident.

U.S. Energy Department forming cyber protection unit for power grids

WASHINGTON (Reuters) – The U.S. Department of Energy (DOE) said on Wednesday it is establishing an office to protect the nation’s power grid and other infrastructure against cyber attacks and natural disasters.

President Donald Trump’s budget proposal unveiled this week included $96 million in funding for the Office of Cybersecurity, Energy Security, and Emergency Response.

Energy Secretary Rick Perry said the DOE “plays a vital role in protecting our nation’s energy infrastructure from cyber threats, physical attack and natural disaster, and as secretary, I have no higher priority.”

Last July, the DOE helped U.S. firms defend against a hacking campaign that targeted power companies including at least one nuclear plant. The agency said that the attacks did not have an impact on electricity generation or the grid, and that any impact appeared to be limited to administrative and business networks.

The previous month, the U.S. Department of Homeland Security and the Federal Bureau of Investigation had issued an alert to industrial companies, warning that for months hackers had targeted nuclear reactors and other power industry infrastructure, using tainted emails to harvest credentials and gain access to networks.

In some cases hackers succeeded in compromising the networks of their targets, but the report did not identify specific victims.

Nuclear power experts, such as Dave Lochbaum at the Union of Concerned Scientists nonprofit group, have said reactors have a certain amount of immunity from cyber attacks because their operation systems are separate from digital business networks. But over time it would not be impossible for hackers to potentially do harm, he said.

Shooting near U.S. National Security Agency, several injuried

FORT MEADE, Maryland (Reuters) – Several people were injured during a Wednesday morning shooting at the U.S. National Security Agency headquarters in Fort Meade, Maryland, the agency said.

The incident occurred about 7 a.m. ET (1200 GMT) when a vehicle tried to enter the U.S. Army installation that houses the agency without authorization, the agency said in a statement. It said shots were fired but that none of the injuries appeared to have been caused by gunshots.

The statement did not make clear whether the shots had been fired by a suspect or by law enforcement and officials at the NSA and Federal Bureau of Investigation, which is investigating the incident, did not respond to questions about who fired weapons.

“Weapons were discharged in the course of the incident, which remains under investigation,” the agency said in a statement. “The situation is under control and there is no ongoing security of safety threat.”

It said several people were taken to hospitals from the facility about 30 miles (48 km) northeast of Washington.

Police earlier had searched a black sport utility vehicle with what appeared to bullet holes in its windshield, according to video from the scene. Items apparently removed from the vehicle were strewn on the ground and checked by a police dog.

Earlier media reports said that as many as three people had been wounded at the base, which is the home of the NSA, as well as the U.S. Cyber Command and Defense Information School.

The National Security Agency/Central Security Service is one of the U.S. government’s main spy agencies. The secretive agency focuses on using technological tools, including the monitoring of internet traffic, to monitor the government’s adversaries.

A White House spokeswoman said President Donald Trump had been briefed on the shooting.

Fort Meade is located just off a major Washington-area highway and motorists occasionally unintentionally take the exit that leads them to its gates, which are manned by armed guards.

In March 2015, two people tried to drive their sports utility vehicle through the NSA’s heavily guarded gate. Officers shot at the vehicle when they refused to stop, killing one of the occupants. The people in the vehicle may have taken a wrong turn after partying and taking drugs, according to news reports.

Ford expands ‘Do Not Drive’ warning to 33,000 more pickup trucks

WASHINGTON (Reuters) – Ford Motor Co on Monday warned an additional 33,000 owners of older pickup trucks in North America to stop driving them until potentially defective Takata Corp air bag inflators can be repaired.

In January, Ford told 2,900 owners of model year 2006 Ford Ranger trucks to stop driving immediately after a second death was linked to inflators built on the same day.

The expanded warning was prompted by additional testing, Ford, the second largest U.S. automaker, said in a statement, and now covers a broader time frame of production.

Mazda Motor Corp said it was issuing a similar expansion for about 1,800 2006 Mazda B-Series trucks that were built by Ford after it had issued a warning for 160 trucks in January.

The National Highway Traffic Safety Administration (NHTSA) said the vehicles pose “an immediate risk to safety” and urged owners to immediately schedule a free repair.

Ford and Mazda have replacement air bag inflators available now and will tow vehicles to a dealership for repairs as well as provide loaner vehicles free of charge, the companies and NHTSA said. About 90 percent of the vehicles subject to the “Do Not Drive” warning are in the United States.

Two U.S. senators in January questioned why Ford’s warning only applied to a small number of the 391,000 2004-2006 Ranger trucks recalled because of Takata air bags in 2016 in the United States.

Ford said last month the death in a July 2017 crash in West Virginia in a 2006 Ford Ranger was caused by a defective Takata inflator after a similar 2015 death in South Carolina.

At least 22 deaths worldwide are linked to the Takata inflators that can rupture and send deadly metal fragments into the driver’s body.

The faulty inflators have led to the largest automotive recall in history. The other 20 deaths have occurred in Honda Motor Co vehicles, most of which were in the United States.

About a quarter of the 2,900 vehicles have been repaired since Ford issued the warning last month, the company said on Monday.

Takata said in June it has recalled, or expected to recall, about 125 million vehicles worldwide by 2019, including more than 60 million in the United States. About 19 automakers worldwide are affected.

Takata inflators can explode with excessive force, unleashing metal shrapnel inside cars and trucks and have injured more than 200 people. The defect led Takata to file for bankruptcy protection in June.

WASHINGTON (Reuters) – The U.S. director of national intelligence, Dan Coats, said on Tuesday time is running out for the United States to act on the threat posed by North Korea’s nuclear programs.

“Decision time is becoming ever closer in terms of how we respond to this,” Coats said during a hearing before the Senate Intelligence Committee. “Our goal is a peaceful settlement. We are using maximum pressure on North Korea in various ways.”

Coats told the Senate panel’s annual hearing on “Worldwide Threats,” with testimony from leaders of major U.S. intelligence agencies, that he expected more missile tests from North Korea this year.

“In the wake of accelerated missile testing since 2016, North Korea is likely to press ahead with more tests in 2018, and its Foreign Minister said that (North Korean leader) Kim (Jong Un) may be considering conducting an atmospheric nuclear test over the Pacific Ocean,” he said.

He said Pyongyang’s repeated statements that nuclear weapons are the basis for its survival suggest government leaders there “do not intend to negotiate them away.”

Democratic Senator Dianne Feinstein asked whether U.S. intelligence has looked into what it might take to bring North Korea to the negotiating table, but Central Intelligence Agency Director Mike Pompeo declined to discuss the subject during a public hearing.

Feinstein said she had participated in a classified briefing recently on North Korea and described it as “difficult and harsh.”

Senate Republican leader embraces Trump immigration plan

WASHINGTON (Reuters) – U.S. Senate Republicans on Tuesday turned up the heat on Democrats seeking protections for young “Dreamer” immigrants as Senate Majority Leader Mitch McConnell embraced President Donald Trump’s demands for broad changes to the country’s immigration policies.

In announcing his support for legislation that would help immigrants who were brought illegally to the United States as children, McConnell also threw his weight behind building a U.S.-Mexico border wall and sharply curtailing visas for the parents and siblings of immigrants living in the United States legally.

“This proposal has my support and during this week of fair debate I believe it deserves support of every senator who’s ready to move beyond making points and actually making a law,” McConnell, a Republican, said in a speech on the Senate floor.

Even some Republicans, however, have expressed skepticism that such broad, fundamental changes in U.S. immigration law can pass the Senate by the Thursday deadline that No. 2 Republican Senator John Cornyn urged late on Monday.

Also on Monday, Democratic Senator Dick Durbin, who is leading the charge for Dreamers, told reporters that he thought early Senate votes on immigration legislation would begin with “expansive” measures that will fail to win the 60 votes needed to clear procedural hurdles.

Then, Durbin said, senators will be forced to move “toward the center with a moderate approach.”

But at least for now, Republicans were holding a tough line. Republican Senator Tom Cotton, interviewed on Fox News, said Trump’s immigration plan “is not an opening bid for negotiations. It’s a best and final offer.”

That ran counter to statements Trump has made in recent days, including early on Tuesday in which he said in a tweet that “Negotiations on DACA have begun.”

DACA is the Deferred Action for Childhood Arrivals program, which Democratic former President Barack Obama initiated in 2012 and which has allowed around 700,000 Dreamers to legally study and work in the United States temporarily. Last September, Trump announced he would terminate the program on March 5.

During testimony before the Senate Budget Committee on Monday, White House Budget Director Mick Mulvaney said he thought that a deal on immigration legislation will be reached “and that we have full funding on the (border) wall” of $18 billion over two years.

Durbin and other Democrats have talked of the possibility of a bill that provides for a pathway to citizenship for Dreamers and additional border security, which could include the construction of more border fencing and other high-tech tools to deter illegal immigrants.

WASHINGTON (Reuters) – U.S. Director of National Intelligence Dan Coats said on Tuesday that Russia, as well as other foreign entities, were “likely” to pursue more cyber attacks on U.S. and European elections.

“Persistent and disruptive cyber operations will continue against the United States and our European allies using elections as opportunities to undermine democracy,” Coats said at an annual Senate Intelligence Committee hearing on worldwide threats.

Malaysia further downgrading ties with North Korea a year after airport assassination

KUALA LUMPUR (Reuters) – One year after North Korean leader Kim Jong Un’s half-brother was assassinated at Kuala Lumpur’s airport, Malaysia is further downgrading once-close ties with Pyongyang, sources familiar with the government’s plans said.

Kim Jong Nam was assassinated on Feb. 13, 2017 when two women smeared his face with VX nerve agent – which the U.N. lists as a weapon of mass destruction. The women claim they were tricked into believing they were part of a reality show, but U.S. and South Korea say the murder was orchestrated by Pyongyang.

The brazen killing came as North Korea was starting to accelerate its missile tests and countries around the world came under mounting pressure to enforce ever-tightening U.N. sanctions against Pyongyang.

The repercussions from the killing are still being felt.

Malaysia is considering reducing the staff size of the North Korean mission in Kuala Lumpur to four by not renewing requests to replace diplomats when their terms end, according to a diplomatic source and an advisor to the government. Both declined to be named due to the sensitivity of the matter.

Malaysia is also turning down invitations to participate in North Korean events. A diplomatic source with direct knowledge of the situation said Malaysia declined an invitation to send an envoy to attend last week’s military parade in Pyongyang.

“It’s just too dangerous,” the source told Reuters, referring to the Malaysian diplomats North Korea stopped from leaving the country last year.

The Malaysian foreign ministry declined to comment.

Meanwhile, trade and business ties have all but dried up.

A Malaysian businessman, who until recently imported coal from North Korea, said he stopped buying from Pyongyang – even before U.N. sanctions that banned all trade of North Korean coal – because the purchases were drawing a lot of attention after the Kim Jong Nam killing.

TRAVEL BAN

Ties quickly deteriorated after North Korea’s ambassador to Malaysia questioned the credibility of the police investigation into the assassination, insisting Kim Jong Nam was an ordinary citizen who had died of a heart attack.

Malaysia recalled its ambassador to North Korea, banned its citizens from traveling to the North and canceled visa-free entry for North Koreans.

North Korea retaliated with a travel ban on all Malaysians in Pyongyang, trapping three diplomats and six family members. They were able to fly out only after Malaysia agreed to hand over Kim Jong Nam’s corpse and send three North Koreans wanted for questioning back to North Korea.

Pressure from the United States has been mounting on Malaysia and other Southeast Asian countries to cut trade and diplomatic ties with Pyongyang, as President Donald Trump seeks support for tougher action against nuclear-armed North Korea.

Malaysia said last year it was considering permanently closing its embassy in Pyongyang and moving North Korea services to its Beijing mission. It has not been staffed since last April after its diplomats were allowed to leave under the swap agreement.

The cabinet has yet to make a decision on closing the embassy.

“There’s no turning back the clock on relations with North Korea, not after the Kim Jong Nam incident and the near impossibility of having any positive relationship with the country under such severe sanctions,” said Shahriman Lockman, a senior analyst with the Institute of Strategic and International Studies.

“I think the sense is that North Korea took advantage of Malaysia’s goodwill and relative openness,” he said.

TRADE HALTED

North Korea benefited from its Malaysian ties — Pyongyang exported everything from coal and medical devices to crabs, cloth hangers and fire extinguishers to Malaysia. Imports, however, came to a grinding halt last year.

Malaysia was also host to hundreds of North Korean workers, who were sent back after the airport killing.

A Reuters report showed how North Korea’s spy agency, the Reconnaissance Bureau, was running an arms operation out of Kuala Lumpur.

The frayed ties have affected Malaysian businesses that used to trade with the isolated country.

“We have been doing business with North Korea for 10 years,” said the Malaysian coal trader who declined to be identified.

“Suddenly it became a big issue because of the murder,” said the trader, adding he was questioned by the police and the foreign ministry over a March purchase.

It’s a sharp contrast from 10 years ago when it was easy for Malaysian businessmen to engage with Pyongyang, he said.

“I met the (North Korean) trade attaché and he arranged a shipment for me. That’s how I started,” he said.

The rocky relationship also remains in the spotlight with the continuing trial of the two women, Indonesian Siti Aisyah and Doan Thi Huong from Vietnam, in a Kuala Lumpur court on charges of murdering Kim Jong Nam.

The prosecution has built its case on airport video recordings of the killing and VX residue found on the women.

Defense lawyers say the prosecution has not put forward a motive for the killing and argue the two women were merely unwitting pawns in the attack.

The prosecution is not expected to finish presenting evidence until next month.

The women face the death penalty if convicted.
